Conclusion
The pre-Pandemic data since the 1990s suggests that the Phillips curve relationship, a central tenet of New Keynesian monetary economics, appears to have broken down. This paper develops a “Kaleckian Phillips curve”, the slope of which positively depends on the strength of worker bargaining power under the assumption that workers bargain with firms not only over match surplus (as in the standard search and matching literature) but also over production rents. Our comparative static and dynamic analyses show that the origin of the break down of the Phillips curve relationship may be found in the collapse of worker bargaining power since 1980s. The econometric evidence based on both time series and cross-sectional data renders robust support for this theoretical analysis.

i think we are online uh welcome to this uh session on uh inflation
dynamics uh and the phillips school organized by august bank we have uh four papers with uh
interesting titles like uh who killed the phillips school of murder mystery or
like death and resurrection of the phillips school so the the papers seem very connected 30 minutes
for each paper i'll uh 25 minute presentation five minutes uh
question we start from uh washington jay uh the floor is yours
thank you for being the first speaker.
okay thanks francesco um so where does
this title come from so this is the most important slide as usual
the title of the paper is coming from a conversation that happened two years
ago in npr national public radio the hosts pointed out but these days jobs are very
plentiful yet inflation remains very low that's got some people writing the obituary for the phillips
curve and in response to that james bullard
argued if you put it in a modern mystery framework who killed the phillips curve it was the
fed that killed the philips girl and this conversation is the origin of the title
now let me show you a bit more sophisticated version of that argument recently mclee and henry duo
argued the philips curve is not dead.
if the monetary policy following optimal
targeting rule that will impart the negative correlation between inflation and
output gap bloating the identification of the positively sloped philips curve
we all know from claritagaly and gertler optimal discretionary policy
you know prescribes this decision loop according to which inflation should be
negatively correlated with output gap xt and if the central bank
follows this optimal rule then the inflation is going to be cdl iid time
series but in this paper we want to
we want to find out another real source of this inflation in this chart what i'm showing
on the left axis what i'm showing is work stoppage index so-called strike index and on the right hand side
i'm showing core pc inflation rate notify the red line
as you can see behind this inflation there might be important changes in the
bargaining power of the labor unions or labor workers that's
the theme of the paper you know in monetary economics there are two strands of thinking
the first one is called monetarist money and or monetary policy control the
inflation when i say monitors i include new kenyans okay and then there is another theory
it's called conflict theory of inflation inflation is the result of press conflict this is held by post kenyans
in the columbian traditions while james tobin is not a post kingdom he summarized this theory much more
clearly the following way inflation is the symptom of social and economic conflict
the major economic groups are claiming pieces of time that together exceeds the whole pie
inflation is the way that their claim so far as they are expressed in nominal terms are temporarily reconciled
so in this paper we try a third way between the two we call it kalaki and philips curve we
don't completely ditch new kenyan framework but as a collection element in this paper we
assume that the trade union power determines the slope of the philips curve and then we show a possibility that it
was not forecast monetary policy but lagoon's labor market policy that killed the philips curve
our comparative stating analysis indicates that the decline of workers by gaining power can explain the
secular trends of labor and profit share in our framework unions bargain over
employment size which allows the union to extract some part of the monopoly grant
union power explains the secular trends without the product market concentration
hypothesis but don't get us wrong we are not against the market concentration hypothesis
we just want to show how much you can explain those secular trends without you know
depending on market concentration hypothesis
so let me go directly into the model model economy is very simple production technology is standard
cop douglas using capital and labor because in monopolistic competition that
means there is a declining market demand as a function of relative price p i and the production is linear in labor
after you optimize the capital rental decision then the production becomes linear in labor
so conditional labor demand is given by this equation what that
means is that this conditional labor demand is a declining function of relative price if the form charges
too high marker that means the world is too small employment and that's the reason why the
trade union wants to engage in the bargaining of the markup pricing
so we assume trade union preferences are given by the second equation u is equal to w times
h of n here the functional form of h doesn't matter so we are going to just
simply assume linear function so the union preferences are then given by u equal
w which is the surplus of magic worker times the employment size that's the
union preferences then
a form and sorry about this a firm and a trade union maximizes their drilling gain during
suppliers which is given by pi and u and b is the bargaining power of the
form 1 minus b is the beginning power of the worker okay
and so the form surplus is given by the profit and the union surplus is given by this
function u okay then the first order condition is given by the last equation at the bottom
now if you use this first order condition you can rewrite this first order
condition as the second equation here okay notice that the derivative of
profit relative to relative price with respect to relative price
is given by this and is strictly positive as long as forms by gaining power is not
perfect less than one what does that mean that means
from the farm's perspective there is money left on the table they stop
optimizing their relative price before they are maximizing their profit and that's because of the bargaining
power of the trade union then from the first order condition i
can rewrite the first order condition as a markup pricing rule this is a what we call collection market
pricing and this is a generalized version of markup pricing group if the firm's market power is perfect in
which case b equal one then this is new key engine market pricing but if phone's bargaining power is not
perfect then this is going to be a increasing decreasing function uh increasing
function of forms bargaining power
nestled case where we are not assuming any nominal rigidity but nominal reality can be introduced
simply by assuming quadratic adjustment caused price adjustment and through this
nominal reality we derived this the key equation philips curve if you look at this phillips curve there
is a backward looking component and then there is a fold-looking component and then there is traditional marginal
post right and then there is an user tone which is the present value
of future muslim course now if phone's bargaining power is
perfect then this term disappears and this collapses into new kenyan philips curve
but it form's bargaining power is not perfect there will be additional tom in the philips score and the nice thing of this
derivation is that these two coefficients k kappa 1 and kappa 2 they are factored
that means if we can estimate kappa 1 and kappa 2 separately then we can recover the original
parameter b okay so now here what i'm showing is
that this is the the the two uh
coefficient uh two slope coefficient of the philips scope this one and this one.
okay and these two
are all declining function of forms by gaining power in other words when forms
bargaining power goes off the slope of the philips curve will converge to zero
that's the origin of the flat phillips score that's that's what i'm trying to argue
here okay so the rest of the model i'm going to
skip the presentation of the rest of the model for the sake of time but it's simply the structure is uh is
given by the following we assume a two agent new kenyan model type k and type w each type consists of a
continuum of family members and consumption insurance within a type but
not across time the two types of asian trade bonds with each other so this market clearing condition is
imposed type can place the world owner of the form we calibrate the population share as one
percent type w plays the role of workers of the farm population share of them is 99 bottom 99
labor market is subject to search and matching friction market follows an inertial tailor rule
dividend and interest taxes to finance unemployment benefit that's the setting now one thing i
should mention in the labor market they bargained over wages okay at the bottom as you can see
you saw this w in forms uh uh trade unions preferences that w
is coming from this w okay.
that's all i have to say about the model
let me show you some results so i'm going to estimate this empirical phillips score where on the right hand side i have
labor share and then left inflation and future inflation
and then there is additional term pb pb is the present value of labor share
okay so using labor share to approximate marginal cost is a standard approach
from the new canadian literature so then the question is how do you estimate this present value
i found out able and glancial approach in other words i estimate bivariate bar model
in the variable you can include worker strikes strike index and labor share
or you can if you want you can use uh labor union density together with labor
share and after estimating this by very brielle forecast
you can compute this present value of labor share then i'm going to use this present value
on the estimation of this philips curve and i'm going to estimate sub sample
result such that we can see what happened to the bargaining power of the phone
so before i show the uh estimation result this is uh imports responsive labor
share to one standard deviation shocks to strike and depth
you know if you want to increase your labor share you have to fight that's the message of this chart so
here's the us case okay like i mentioned i estimate this pre-workout period after
uh post-workout period and pre-pro well i must say pre-legal year post
legal year and if i don't include present value of labor share then the estimate is pretty
standard very similar to kali and lopez salido's
paper now if i include present value of labor share
then i can back out the underlying value of bargaining power of the form as you can
see bargaining power of the form wasn't that huge in pre-sample but
in post-sample you can see the bargaining power of the worker collapsed completely and the beginning power of
the farm is almost perfect now this result is not unique for the united states
this is uk for the uk farm's bargaining power was about half
in the pre-central now in this case i'm using 1978 pre-sample and the reason is 1979 was
the year in which margaret thatcher studied her administration and in the
second sub-sample as you can see forms by gaining power again becomes perfect in the second sample and
this is not just anglo-saxon story if i go to sweden you find a similar
phenomenon and all this example another example is
denmark forms bargaining power was not perfect in the pre-sample but in the poor sample
forms by gaining power becomes perfect and in all this result in the second
sample as you can see the slope of the phillips curve they are very close to zero
here here here here here here so what's going on in terms of load data
let me show you the chart here you can see kind of positive relationship between labor share and
inflation rate in all these four countries however as you can see in the rata
which is the post sample the second sample you can see almost flat line there is no
statistical relationship in the second sample between labor share and inflation rate
and i'm trying to argue that that is because of the decline of workers by gaining power
now i'm going to skip this comparative status the only point that i'm trying to make
here by moving forms by getting power from point five to one you can explain
almost all of the secular trends in labor share capital share profit share
income share of top one percent consumption share of top one percent market capital capitalization ratio
investment output ratio tobin skill you can almost explain everything just by moving the
bargaining power in our framework we don't need market rise of the market power
so i'm assuming that you know at some point forms by gaining power was so small
and b was 0.4 and then all of a sudden that increased to 0.99 and what happens to
the inflation response to dementia and what happens to unemployment rate
response to positive dementia the blue line showing the k
okay so sorry about my internet connection problem.
um so what i'm showing you here in this
table when i move the farms by gaining power from 0.4 to 0.99 as you can see
whether this is demand shock only case or supply shock only case as you can see inflation volatility
monotonically force whereas the volatility of an
employment rate monotonically while somewhat non-linearly increased substantially when the firm's
by gaining power goes up this in my view this is reflecting the
reality of today's labor market now i don't have any conclusion but let me remind you what
david licardo said 200 years ago but in a different stages
of society the proportion of the whole produce of the earth which will be allotted to each of these
classes under the names of rent profit and wages will be essentially different to
determine the laws which regulate this distribution is the principal problem
in political economy.
and i'm arguing that for so long time in our macroeconomics
this problem has been forgotten and i just want to bring back this question of david ricardo
into the microeconomics i'm finished.
okay jay so you have been uh very fast there is a lot of time for questions so all participants can write their
questions in the q and a chat and i will read the questions as they
arrive in the meantime i have a i have a question for you
so in your second last slide you were showing some implications for unemployment volatility
and if i understand correctly uh lower bargaining power of workers imply a higher unemployment volatility
uh yes so have you checked a bit uh you know in terms of the response of uh
yeah unemployment output if we actually observe this and also
second related question is just why do you stop in 2014
i mean now we have six years of additional data oh let me address the second question
first because that's easier that uh worker stoppage index or union density data for these european
countries in my data set they exist only up to that time period
and the first question is let me share the screen again
so here this is not if you look at the second block as you can see i
divided by this uh unemployment mean that means this is not standard deviation this is a coefficient
of variation and that's because you know over time when i change these parameters the level
of an implement is changing and so absolute standard deviation may not
increase but the volatility in the sense of the coefficient of variation
goes up substantially
i see other questions.

question for jason um how do you how do you handle expectations
i might have missed something with how because in education fields here there are expectations so how do
measure evolves in a sense thank you
jay do you want to reply i actually couldn't hear him very well so
could you summarize his yeah the question was about inflation expectations uh
how do you measure them uh in the empirical application we just used the
same gmms made or that kali and um we didn't use survey or
professional forecast or michigan survey we just directly use the gma method that gali and his
co-authors used okay very good so i there is a question
for you.
uh thank you for the presentation do you have an hypothesis about why
trade union powers reduced some some link this to the globalization of
labor markets uh the entry of china and eastern europe from the 90s
so i have a so globalization is something else however globalization
is also working towards the weakening of the trade unions uh by gaining power and one
good example is the gm strike um one of the most successful gm strike
in the united states happened during 19 30 something years okay
at that point the gm workers could stop production of gm vehicles up to 70
now with this globalization only 15 percent of the gmb occurred is being produced in united
states that means that kind of uh globalization
is fundamentally weakening the workers by gaining power
so and also you know offshoring and competition against foreign workers all those things
are working towards the weakening of the bargaining power
slightly in advance i think we can move from washington to
uh to san francisco where kevin is uh waiting for us

um so this is a project with uh peter
jorgensen who uh just recently moved to copenhagen business school
and uh let's see here so we're gonna start out with just like jay with a quote um this was from fedshare
powell about a year ago uh and he said the relationship between slack and the
economy and inflation was a strong one 50 years ago and that has gone away
and so you know he's obviously talking about something along the lines of a reduced form of phillips curve relationship
that governs the sensitivity of inflation to some measure of economic slack and here's a
kind of a visual portrayal of this quote um we've got on the left on the vertical
axis we're plotting the change in four quarter chord cpi inflation over the past
year versus on the horizontal axis the cbo output gap and the blue lines are the blue dots are
quarterly data from 1960 to 1999 and you can see the regression line is
positively sloped and then we do the same thing for the data over the last 20 years
going back to the year 2000 and that's the red dots and you know you can see that um the
regression line is is somewhat slum less steep you know so this is uh this
idea of a flatter reduced form of phillips curve relationship in the data
kevin i interrupt you can you put full screen uh yeah let me try that
how's that is that can you see that okay um so
yeah so then just to kind of uh bring this more into a uh kind of a
theoretical framework um we have our standard new keynesian phillips curve here and there's actually two ways in which
you might think this uh flattening of the reduced form relationship might come about and so you know we'll
take the derivative of inflation with respect to this measure of economic slack which is the output gap y
and you can see that um you get this expression here where you know kappa would be the actual coefficient
the structural slope parameter in the new keynesian phillips curve that's part of that derivative but there's also the reaction
of um the expected inflation to the gap and so these are the two possible
channels in which you might think this flattening of the phillips curve might play out
um and you know there are some papers that argue that it's it's this it is in fact a decline in the structural
slope parameter.
um and uh but then this other idea is
that the re the fact that expectations of inflation become more anchored in other
words less sensitive to changes in economic slack or other things that
would also tend to reduce this sensitivity and you know help contribute to a flatter phillips
curve and so we're going to we're going to argue in this paper that it's mostly coming from this anchoring mechanism and we're
going to provide a model for how that takes place and so this is kind of just a one slide uh summary of the paper
um so basically there's a lot of survey evidence on expected inflation and ex inspect and also for other
economic variables that suggest that this is the way in which professionals and households form
expectations is kind of a um uh updating of um of your expectation based
on a signal the signal would be the forecast error here and the reaction to the forecast error
or the signal is governed by some kind of a gain parameter a common gain we're going to use in our framework um
and so then if you think that this is the way in which agents are formulating their forecasts then you can
plug that into the new keynesian phillips curve and you get a relationship that looks like this and you can see now the coefficient on
the output gap in this expression here depends not only on the structural parameter kappa
but also on this common gain lambda which is part of the agent's forecast
rule and so if lambda starts going down towards zero say that means that there's
less reaction of expected inflation to this signal and then that would contend to reduce
this coefficient on the output gap in the phillips curve and contribute to a flattened flatter
phillips curve even if kappa remains constant and so what we're going to do is we're going to estimate this this this this
uh um version of the new keynesian phillips curve um going back to 1960 and our results
suggest that it's actually the decline in lambda that started in the early 1980s
um that is really the main explanation for the flatter phillips curve as opposed to
a smaller value of this structural slope or kappa in fact we get a significant
and stable value of that going back throughout our full sample
and then the last part of the paper what we do is we try to embed this this mechanism into a very simple new
keynesian model three equation new keynesian model and endogenized this anchoring mechanism
via a shift in the monetary policy rule and we show that on more higher response to inflation the
taylor type rule will endogenously bring down the value of lambda
as chosen by the agent in the model and then contribute to more anchoring
so there's a lot of papers that are working on this idea of explaining the flatter phillips curve and
these ver which are and also these what i'll call inflation puzzles which is related to that same thing uh the papers all in this session are
kind of uh along these lines as well.
but i won't go through these but i will mention this
one paper by stock it's actually a discussion in the brookings paper in 2011 that discusses this ball in the zumder
paper and our um our empirical work can can be viewed as kind of building on on some
um brief results that were mentioned in that discussion by stock
so let me just this idea of a flabber phillips curve is connected with the so-called um inflation puzzles the missing
disinflation during the great recession and the missing inflation during the subsequent recovery and we can
illustrate those very quickly here so what we're going to do just for the illustrator purposes we
assume that the output gap or this is a the driving variable in the new keynesian phillips curve is fall is following an exogenous ar1
process again this is just for illustrative purposes here um and then you can solve
you plug that into the new keynesian phillips curve and then under rational expectations you
get this expression for the forecast of inflation at any horizon h and it's a function of the underlying
parameters of the model uh one of which is kappa of course but you can see that in
this this coefficient on the output gap is actually if you think about row and
beta being close to one and this it's going to be much bigger than kappa so this shows that under rational expectations
expected inflation reacts very strongly to changes in the output gap and this is where
this is why rational expectation model has a very big problem um during the great recession because
the output gap and the cbo data went down to minus 6.5 or so at the depth at the um the trough
of the great recession so this this type of model is going to predict very big downward shift and expected
inflation and a very big downward shift in actual inflation and then we're going to look at another type of
expectation formation.
this is a strictly backward looking mechanism this is one that that ball and
zumder employ in their paper and brookings um it's just basically a you know
inflation over the average over the past four quarters and then we'll just plug these these uh two types of forecast rules
into the new keynesian phillips curve with some parameter values and then see what they predict for the great
recession period and then afterwards and here's and that's what these pictures at the top are on the
left we have inflation so the dashed blue line shows as i mentioned the great recession period here the
rational expectations model predicts you know massive deflation.
