More to the point, none of America's price problems would be helped by higher interest rates. Tighter credit would get in the way of the business investment that the US economy needs to expand capacity and keep costs down. Interest is a cost, and therefore will get passed on to consumers. With less capacity and higher costs, inflation would get worse until the Fed tightened so much that the economy cracked. That is what happened-and what finally squelched inflation-after Paul Volcker became Fed chair in 1979. Democrats should remember that Volcker's shock led to 12 long years of Republican rule, under Ronald Reagan and George H.W. Bush.

White Paper: Modern Monetary Theory (MMT)

The purpose of this white paper is to publicly present the fundamentals of MMT. INTEREST RATES: MMT recognizes that a positive policy rate results in a payment of interest that can be understood as "basic income for those who already have money." MMT recognizes that with the government a net payer of interest, higher interest rates can impart an expansionary, inflationary (and regressive) bias through two types of channels -- interest income channels and forward pricing channels. This means that what's called Fed "tightening" by increasing rates may increase total spending and foster price increases, contrary to the advertised intended effects of reducing demand and bringing down inflation. Likewise, lowering rates removes interest income from the economy which works to reduce demand and bring down inflation, again contrary to advertised intended effects.

STILL FLYING BLIND AFTER ALL THESE YEARS: THE FEDERAL RESERVE'S CONTINUING EXPERIMENTS WITH UNOBSERVABLES
DIMITRI B. PAPADIMITRIOU and L. RANDALL WRAY
We explore two considerations that indicate the need for an alternative framework for monetary and fiscal policy. First, the Federal Reserve has much less control over spending (and therefore inflation) than is widely taken to be the case. Second, changes in the federal funds rate may in some cases have the opposite impacts of those commonly assumed. The upshot of these considerations is that the balance of responsibility between fiscal and monetary policy should be rethought. Just as fiscal policy should be elevated as the primary tool of macroeconomic management (rather than just in cases of the so-called "zero lower bound"), it is fiscal, regulatory, and other policy tools that should play a greater role in addressing inflation. Managing inflation should not be left entirely in the hands of central banks. In addition to doubts about the general potency of monetary policy, we underscore the fact that monetary policy is not well equipped for targeting particular regions or industries to address sources of inflationary concern-a deficiency that is particularly germane to our supply-side problems in this pan- demic recovery.

IS IT TIME FOR RATE HIKES? THE FED CANNOT ENGINEER A SOFT LANDING BUT RISKS STAGFLATION BY TRYING YEVA NERSISYAN and L. RANDALL WRAY
There is one more interesting pattern: in an expansion, as income and employment grow, the federal budget deficit declines, as shown in Figure 5. The reduction of the deficit pulls demand out of the economy, slowing growth and increasing unemployment. At approximately the same time-although the decline in the deficit usually takes precedence-the Fed chooses to raise rates to add to the economic headwinds. The combi- nation of a falling deficit (smaller net injection of government demand into the economy) plus the Fed's rate hike is sufficient to cause a recession that increases unemployment-as shown in Figure 4. When the recession hits, the deficit increases sharply, as job losses reduce tax revenues (and some kinds of social spending increase).

DIMITRI B.PAPADIMITRIOU and L. RANDALL WRAY

YEVA NERSISYAN and L. RANDALL WRAY
